FASB ASU 2025-05: A Welcome Simplification for Nonprofit Organizations

The Financial Accounting Standards Board (FASB) issued Accounting Standards Update (ASU_ 2025-05, Measurement of Credit Losses for Accounts Receivable and Contract Assets, to address concerns that the current expected credit losses model had become unnecessarily complex for short-term receivables arising from Accounting Standards Codification (ASC) 606 revenue contracts. The update provides practical relief by simplifying how organizations estimate expected credit losses on current accounts receivable and contract assets. The standard is effective for fiscal years beginning after December 15, 2025, meaning calendar-year nonprofits will first apply it in their December 31, 2026, financial statements.

For nonprofit organizations, the most meaningful change may be the introduction of a practical expedient that reduces the amount of forecasting required when estimating credit losses.  As a result, nonprofits may no longer need extensive analyses of unemployment rates, inflation trends, or other macroeconomic forecasts when estimating expected credit losses. Instead, many organizations can rely primarily on historical collection experience and known facts about specific customers, members, students, grantors, or payors, significantly reducing documentation requirements and simplifying allowance calculations.

Because most nonprofits are not public business entities, they may also elect an additional accounting policy simplification. Organizations that adopt the practical expedient can consider collections received after year-end but before the financial statements are issued when estimating expected credit losses. For example, if a nonprofit has $100,000 of receivables at year-end and collects $90,000 before the audit report date, those collections may be considered in estimating the allowance, potentially resulting in little or no reserve on the amounts already collected. This approach allows organizations to incorporate real-world collection results that become available shortly after year-end, often producing a more practical estimate of expected losses.

While ASU 2025-05 does not eliminate the requirement to estimate credit losses, it significantly reduces the complexity of applying CECL to many short-term receivables arising from ASC 606 revenue contracts.
